We develop an entropic framework to model the dynamics of stocks and European Options. Entropic inference is an inductive inference framework equipped with proper tools to handle situations where incomplete information is available. The objective of the paper is to lay down an alternative framework for modeling dynamics. An important information about the dynamics of a stock’s price is scale invariance. By imposing the scale invariant symmetry, we arrive at choosing the logarithm of the stock’s… Expand
On Black–Scholes option pricing model with stochastic volatility: an information theoretic approach
Abstract In this article, we derive the risk-neutral measures of the stock options price and volatility by incorporating a simple constrained minimization of the Kullback measure of relativeExpand
Entropic Dynamics on Gibbs Statistical Manifolds
TLDR
This work develops the entropic dynamics of a system, the state of which is described by a probability distribution, which unfolds on a statistical manifold that is automatically endowed by a metric structure provided by information geometry. Expand
Entropic Dynamics of Exchange Rates and Options
TLDR
An Entropic Dynamics of exchange rates is laid down to model the dynamics of foreign exchange rates, FX, and European Options on FX and the resulting model is the celebrated Garman–Kohlhagen model. Expand

Option Valuation with Conditional Skewness
There is extensive empirical evidence that index option prices systematically differ from Black-Scholes prices. Out-of-the-money put prices (and in-the-money call prices) are relatively high comparedExpand
Theory of Rational Option Pricing
The long history of the theory of option pricing began in 1900 when the French mathematician Louis Bachelier deduced an option pricing formula based on the assumption that stock prices follow aExpand
Option pricing with random volatilities in complete markets
This article presents the theory of option pricing with random volatilities in complete markets. As such, it makes two contributions. First, the newly developed martingale measure technique is usedExpand

The Pricing of Options on Assets with Stochastic Volatilities
One option-pricing problem which has hitherto been unsolved is the pricing of European call on an asset which has a stochastic volatility. This paper examines this problem. The option price isExpand
A Closed-Form Solution for Options with Stochastic Volatility with Applications to Bond and Currency Options
I use a new technique to derive a closed-form solution for the price of a European call option on an asset with stochastic volatility. The model allows arbitrary correlation between volatility andExpand
Trading drift and fluctuations in entropic dynamics: quantum dynamics as an emergent universality class
Entropic Dynamics (ED) is a framework that allows the formulation of dynamical theories as an application of entropic methods of inference. In the generic application of ED to derive the SchroedingerExpand
Pricing Options under Generalized GARCH and Stochastic Volatility Processes
In this paper, we develop an efficient lattice algorithm to price European and American options under discrete time GARCH processes. We show that this algorithm is easily extended to price optionsExpand

Option values under stochastic volatility: Theory and empirical estimates
Abstract This paper numerically solves the call option valuation problem given a fairly general continuous stochastic process for return volatility. Statistical estimators for volatility processExpand
